The ancient XP CD doesn't have modern SATA drivers so can't see your hard drive. Easiest solution is to virtualize XP in Win7 using freeware like VMWare or Virtual Box.

The only way to insert the SATA driver if you can find it for your SATA controller if you still have a floppy drive SATA Drivers - Load in Windows XP Setup on Dual Boot or you can try slipstreaming in the XP CDr: SATA Drivers - Slipstream into Windows XP CD.

Then shrink the C partition, boot XP CD to create and full format the partition in the shrink space, install there. Dual Boot Installation with Windows 7 and XP

Here is a whole series of tutorials regarfing virtual partitions using VMware Player. My examples are with some Linux distros and Windows 8, but it would be the same with XP. You just have to chose XP at installation time.

A virtual machine is a computer inside your computer and you would install XP on that.

Does that make any sense to you ?

The virtual system in VMware Player can use all the facilities of the host system including the internet connection.
