I tried installing Daemon Tools Lite from their website .. but while setup was running I got a pop up saying there were compatibility issues with this software and windows 7 .. so I got scared and clicked cancel.

When I installed Daemon Tools Lite a few weeks ago, they had a BETA version of their driver that did work with Windows 7, so as long as you download the latest version (as I did), it works fine.

SPTD version 1.58 and higher (latest is 1.60) work perfectly fine with Windows 7, both 32bit and 64bit.
If you have HP Protect Suite software on your machine, though, it may run into a major incompatibility (aside from the reported compatibility errors from Windows).
Like JohnGalt said, 1.60 is the latest. If you download 4.30.4 of Daemon tools, you can go to the SPTD driver manufacturers site and download a newer version - 1.60 and it AFAIK adds full support for 7 - DuplexSecure - Downloads
