Size is the actual size of the file in bytes.
Size on disk is the actual amount of space being take up on the disk. the disk is broken down into tracks and sectors.

Size on disk refer to how much clusters it is using. By default Windows 7 uses a 4KB cluster size. So if you create a new text file and type a single character into it. Looking at its properties would show: "Size: 1 bytes; Size on disk: 4 KB" Even tho that file is just 1 byte it takes up 4 KB.
