Because its AC3 inside a MP4 container. Since its not officially supported, some players will have issues. Especially the MS default splitters.
If you use something like Haali or Gabest Splitters, it should play without issue.

Looks like I am just going to have to use .vob and bitstream to my receiver since I want my 7.1 to work correctly. I am going to need a biger hard drive than 2tb's though.
I have used a WDTV Live connected through an AV receiver for large large screen TV viewing. I generally use AC3 or DTS passthru in an MKV container. It can be networked for streaming from your PC or simply connected to a portable HDD. Also it's cheap.
you want properly encoded AVI files your going to have to poke threw codects and such but both play them great and scream beautify to both xbox and playstation 3. I have both but my ps3 colects dust waitiong for good bluerays or ps3 only games
