When did you first notice it?

I suspect the folder may have been accidentally deleted or a junction point has been screwed up. The easiest thing to try first is a system restore to a point before you think the problem manifested itself.

Don't try and create a folder there, you'll only complicate things.

Favourites are only shortcuts. you can drag the desktop folder to there to recreate the shortcut.

Did you try going to a restore point to a time before the problem occurred?
