I installed the drivers from the Asus website. I was unable to find a newer driver on the Intel website, but still no luck.

Hm, I wonder if somehow the system is using the integrated graphics chipset instead of the ATI card. I believe that laptop has the Intel 945GSE Express chipset with an integrated graphics chip. If that is the case, maybe try going into the bios and disabling the integrated chip and see if that helps/works?

Sorry, I'm really grasping at straws here but hopefully something will work or at least spark an idea for one that does.

No dice there, no integrated graphics in the bios settings.

Does your ATI Control Panel allow you to choose between the two?

Not as far as I know. I don't see an option in the Catalyst Control Center.

Does it only have problems playing 1080p flash, or also 1080p and/or 720p locally-stored videos?

It has trouble playing anything that tries to use the GPU for acceleration. DVD, Mpeg, Live TV from my HDHomerun, Blu-Ray, Flash of any resolution just to name a few. I contacted ATI and they told me to go back to Windows XP. Not happy to hear that as i use windows Media Center very heavily.

Well, as I'm sure you're finding out, this is certainly not the best machine to try to use as a HTPC or something of the like. It is very hit or miss on whether or not people have gotten it to work with HD movies (streaming or not).
