No, no Virtual PC (or any similar program) installed at this time. I'll try unplugging all the HD's except for the system one later today just in case it does have something to do with the encrypted drives or it just confuses the installer to have five disks connected. I'll make a post here about the results afterward.
**Update**
After disconnecting the other discs Windows wouldn't even boot up and after several tries with different discs connected I found out that the Windows installer somehow created a hidden partition of 100MB that it set as system. So the repair install tried to copy 830MB to that drive, no wonder it failed. Found some instructions on how to make C into the system partition so now I've finally managed to do the repair.
