And does your BIOS detect DVD?Can you boot any bootable DVD?If yes use Win7 DVD to restore system (see in this link METHOD II http://www.sevenforums.com/tutorials/700-system-restore.html
Besides this probablem probably caused by hardware issue with your DVD,so you have to solve your issue with DVD first.

Flash the newest BIOS,check cables and DVD drive, possibly you have to clear DVD drive. If nothing help you have change DVD drive

For Windows Update, you could try the following

Stop the Windows Update Service
Delete C:\Windows\Software Distribution folder
Delete the C:\windows\WindowsUpdate.log file
Restart Windows Update Service

Try Windows Update again.

You should set the DVD as first boot device.Of course you have to make sure your BIOS detect DVD.

For Windows Update, you could try the following...
In my opinion it is not good idea take care WU when you have any hardware issue. Please note many hardware issues cause many problems with WU too.I'm think both problems are not separated.

Edit.
I set the dvd as first boot device but it still won't work. Tried the driver once more but it still sais:

I understand from context your BIOS detect DVD.Open device manager and make sure you have CD/DVD section,if you have it,open this section and read error code and in properties read error message.

If you don't have CD/DVD section and you have still warranty I strong recommend contact with manufacturer support.

Otherwise if the warranty has expired you have to solve this problem yourself, try flash new BIOS ,check power and data cables, clear DVD,if really nothing help you have to change DVD.
Besides you can try this if nothing help:
Remove from system unit DVD drive and next try install all hotfixes again (it should work now).
