May or may not help but uninstall the XP driver and try the Vista one instead,

ATI Catalyst

Also run driver Sweeper between driver changeover to make sure there are no remnants of previous driver set up.

I've also read to re-set your photoshop preferences by holding down Ctrl+Alt+Shift buttons
as soon as you start to open
Photoshop or click on a file that opens Photoshop. You should see a prompt asking if you would like to delete your Photoshop settings file, Click yes.

According to Adobe, supported graphics must:

1. support OpenGL, a software and hardware standard that accelerates video processing when working with large or complex images, including 3D.
2. has at least 256 MB of RAM.
3. has a display driver that supports OpenGL 2.0 and Shader Model 3.0, which the GPU uses to perform rendering effects.

I expect your card doesn't satisfy the latter.

GPU, OpenGL support | Photoshop CS4, CS5

FWIW, I was able to use this ATI Radeon 9550 with Photoshop CS5. I installed the ATI Catalyst 10.2 drivers, at which point Perfect Resize 7 did not object that the video did not support at least OpenGL 2.0. That is, with the Catalyst 10.2 drivers it supports at least OpenGL 2.0 (probably in software if it the chipset didn't support it originally).

Unfortunately, I am running Photoshop CS5 'standard', which doesn't seem to enable GPU Drawing ("No GPU options are available in Photoshop Standard"). So I don't have a complete answer on this issue.
