Desktop.ini files are generated by the system, which is why they are usually hidden as protected system files.

They contain characteristics data related to the folder they are in, such as the icon associated with the folder.

I guess the question I have is why is it on the desktop instead of within some directory if it is associated with a folder and/or file?

It's fine to have Show hidden files, folders, and drives turned on if you want to see them. It's just that when you also uncheck the Hide protected operating system files option, the desktop.ini files show.

Desktop.ini files are in other folders as well then just like the Desktop folder.

If you like, here's some more info about them. :)
